Rethinking QFZP for Free Zone Operations

The UAE Corporate Tax regime has made QFZP status far more sensitive than before. While the 0 percent tax rate still applies to qualifying Free Zone businesses, eligibility now depends on how income is earned, how operations are structured, and whether substance exists in practice.

Many businesses are exposed simply because their structures were set up before these expectations became clear.

Why QFZP Reviews Are Becoming Critical

The Federal Tax Authority is applying closer scrutiny to Free Zone entities, focusing on practical realities rather than licenses alone. Key areas under review include:

  • Whether income genuinely qualifies under Free Zone rules.
  • Routing of mainland or foreign-source income through Free Zone entities.
  • Presence of real decision-making and staff in the Free Zone.
  • Clear separation between qualifying and non-qualifying income.
  • Validity of Free Zone to Free Zone transactions.
  • Alignment between licensed activities and actual operations.

Common Issues Leading to Loss of QFZP Status

1. Revenue Misclassification

Many businesses treat all Free Zone income as qualifying. This becomes an issue when services are provided to mainland customers, digital or subscription services depend on customer location, or cross-border services are performed outside the Free Zone.

2. Free Zone to Free Zone Transactions

FZ to FZ transactions do not automatically qualify. Problems arise when the counterparty is not a QFZP, the activity is not a qualifying activity, or contracts do not clearly support the qualifying position.

3. Weak Economic Substance

Audits now focus on how the business actually operates — where decisions are made, whether employees are based in the Free Zone, and whether office space matches the scale of activity.

4. Using One Free Zone Entity for All Group Activities

This often leads to mixing qualifying and non-qualifying income, mainland activity being traced back to the Free Zone, and increased audit risk over time.

5. Poor Cost Allocation

Costs must be split clearly between qualifying and non-qualifying income. Common gaps include no documented allocation basis, allocations not linked to financials, and unsupported assumptions.

Key Areas Every Free Zone Business Should Review

Income Testing — Tax treatment depends on where income comes from and how it is earned: revenue mapping by customer and geography, with a clear qualifying vs. non-qualifying split.

Substance Requirements — Evidence should support physical presence in the Free Zone, board and management involvement, decision-making authority, and outsourcing arrangements.

Documentation Readiness — Strong positions are backed by QFZP assessment notes, updated contracts and SLAs, transfer pricing support, intercompany recharge frameworks, and audit-ready working papers.

Keeping the 0 Percent Rate Sustainable

The Free Zone tax benefit still exists, but it is no longer automatic. QFZP status depends on alignment between structure, contracts, income flows, and day-to-day operations.

Businesses that review and adjust early are far better placed to defend their position if questioned. Those relying on assumptions are likely to face challenges when scrutiny increases.
